How Sales Tax vs. Value-Added Tax (VAT) Works

While both retail sales tax and Value-Added Tax (VAT) are consumption taxes, their economic collection mechanisms differ significantly across international borders:

Tax Feature United States Retail Sales Tax European & Global VAT / GST
Collection Point Single-stage: Collected only once at the final point of sale to the end consumer. Multi-stage: Collected at every step of the supply chain (raw materials → manufacturer → wholesaler → retailer).
Display Standard Excluded from shelf price; added dynamically at the checkout register based on local city/county rates. Included in shelf price; the advertised price is the final gross price paid by the consumer.
Jurisdiction Layering Layered: State + County + Municipal district rates combine (over 13,000 taxing jurisdictions in the US). National: Unified national baseline rate (e.g. UK standard 20%, Germany 19%).

Origin-Based vs. Destination-Based Sourcing for Online Sellers

For e-commerce merchants and small business retailers, determining the correct sales tax rate depends on your state's sourcing regulations:

Sourcing Rule Operational Mechanism Example States Commercial Implication
Destination-Based (Most Common) Sales tax is calculated based on the delivery address of the buyer. California, New York, Florida, Washington, Georgia, and 30+ states. Requires remote online merchants to calculate thousands of hyper-local tax rates based on customer zip codes.
Origin-Based Sales tax is calculated based on the location of the seller / warehouse. Texas, Pennsylvania, Ohio, Illinois, North Carolina, Virginia. Simpler for local businesses; in-state orders are charged the rate of the seller's physical storefront or fulfillment center.

Under the landmark Supreme Court ruling South Dakota v. Wayfair, Inc. (2018), states enforce economic nexus laws requiring remote sellers exceeding statutory thresholds (commonly $100,000 in annual gross sales or 200 transactions) to register and collect destination sales tax.

The NOMAD States: US States Without General Sales Tax

In the United States, five states—frequently remembered by the acronym NOMAD—do not levy a statewide general retail sales tax:

  • N – New Hampshire: 0% general state sales tax (levies specific meals and room excise taxes).
  • O – Oregon: 0% state sales tax; relies primarily on personal state income taxes.
  • M – Montana: 0% state sales tax (resort communities may levy local optional tourist taxes).
  • A – Alaska: 0% statewide tax, though local municipalities are permitted to levy local sales taxes (typically 2% to 7%).
  • D – Delaware: 0% state sales tax; assesses gross receipts tax on commercial enterprises instead.

The Mathematical Formula for Reverse Sales Tax & VAT Extraction

When reviewing gross register receipts for business expense reports or corporate tax write-offs, you cannot simply multiply the gross total by the tax percentage. Doing so will overstate the tax and produce an accounting error. You must apply the inverse statutory denominator formula:

Pre-Tax Net Amount = Gross Total ÷ (1 + [Tax Rate ÷ 100])

Extracted Tax Levy = Gross Total - Pre-Tax Net Amount

For example, if you pay a receipt total of $108.25 under an 8.25% sales tax rate:

  • Net Subtotal = $108.25 ÷ (1 + 0.0825) = $108.25 ÷ 1.0825 = $100.00
  • Tax Levy = $108.25 - $100.00 = $8.25
  • Incorrect approach: Multiplying $108.25 by 8.25% yields $8.93 (an inaccurate over-calculation of $0.68).

Frequently Asked Questions (FAQ)

Are store discounts applied before or after sales tax?
In standard retail transactions, store-funded discounts, promotional markdowns, and store coupons reduce the taxable selling price before sales tax is calculated. You pay tax only on the final net discounted amount. However, manufacturer coupons reimbursed by an external third party are treated as cash equivalents and do not reduce the taxable baseline in many US states.
What is a "Use Tax"?
A Use Tax is a companion tax to the sales tax assessed on taxable merchandise purchased outside your home state (such as online or while traveling) without paying local sales tax, and then brought into your home state for use, consumption, or storage.
Why does sales tax vary within the same US city or zip code?
Total sales tax in the US is a composite of multiple governmental entities: State tax + County tax + City tax + Special District taxes (such as regional transit authorities or municipal sports stadium funds). Crossing a street boundary can change the tax rate by 1% to 2%.
Does this tax calculator store my item prices or receipts?
No. All math executes 100% locally in your web browser via client-side JavaScript. Urban Mixo does not record, log, or transmit item values, tax jurisdictions, or receipt totals to any remote server. Consult our Terms of Service for commercial disclaimers.
